Gilt funds invest exclusively in government securities — bonds issued by the Reserve Bank of India on behalf of the central and state governments. Because there is no credit risk (the Indian government cannot default on rupee-denominated debt), gilt funds carry only interest rate risk. When interest rates fall, existing bond prices rise, and gilt funds deliver strong returns. When rates rise, NAVs fall. This makes gilt funds highly sensitive to the rate cycle and appropriate primarily for investors with a view on monetary policy direction. Gilt funds have no credit risk but have high duration risk — long-duration gilt funds can experience NAV declines of 8–12% in a rapid rate-hike cycle. They are used in goal-based investing when an investor has a known liability date and wants to lock in current yields without credit risk. The RBI's rate cycle, inflation expectations, and fiscal deficit projections are the primary drivers of returns in this category.
