Liquid funds invest in money market instruments and short-term debt with maturity of up to 91 days. They are the closest mutual fund equivalent to a savings account — designed for parking idle cash for days to weeks with minimal NAV fluctuation. Unlike bank savings accounts, liquid fund returns are not fixed but float with short-term rates; in a high-rate environment they typically outperform savings account rates. SEBI mandates that liquid funds mark-to-market their portfolios, with strict limits on overnight concentration. Redemptions are processed within one business day (T+1 for most AMCs). The risk in liquid funds is extremely low but not zero: credit events in commercial paper holdings have caused occasional NAV shocks (the 2019 IL&FS and DHFL episodes). Sticking to liquid funds with high-quality holdings — predominantly in government securities, AAA-rated PSU paper, and well-rated bank CDs — eliminates most credit risk within this category.
